I'm just trying to understand winnuilder better. What does this file do?

Nothing Winbuilder related.

TXTSETUP.SI_ (compressed) or TXTSETUP.SIF is the file containing the settings for the TeXT mode part of SETUP of windows NT/2K/XP/2003 and - consequently - the file used for any PE 1.x (i.e. based on XP/2003), NO matter if the build was made by original MS tools, by Bart's PE builder, by Winbuilder or by ANY other method.

It is obviously also used for booting the Recovery Console, if you want to study it a bit, the Recovery Console may be a more suitable test bed, since it is very small and fast booting.

More generally, TXTSETUP.SIF contains a number of things that can be normally removed, check this:
